This is a sendmail problem, not a DNS problem.

It looks to me like you've configured aliases like:
name: name at 127.0.0.1
or maybe you've got a rewrite rule in the sendmail.cf that does this. It's
trying to treat 127.0.0.1 as a hostname, and of course it can't find it.
